The USD/JPY pair trades lower in early European trading, holding above 159.00 but retreating from a two-week high. The Japanese Yen finds support as markets price in a faster-than-expected Bank of Japan rate hike, possibly as soon as September, with more aggressive tightening anticipated thereafter.

The US Dollar weakens on signs of easing US inflation, increasing expectations that the Federal Reserve may keep rates steady. However, traders still see a higher probability of a Fed rate increase by year-end, limiting the USD’s downside. Geopolitical tensions and Japan’s lower borrowing costs relative to other major economies may further cap Yen gains.

Despite the pullback, the pair remains on track for weekly gains, reflecting broader USD strength and ongoing carry trade dynamics.
